Resumo
This study contributes to the discussion of international diversification in the context of Brazilian investors with benchmarks in Reais (the local currency). Several hypotheses are tested: (1) whether the addition of international assets increases the efficiency of a portfolio that only holds Brazilian assets (2) whether lower risk Brazilian portfolios require higher international diversification than higher risk Brazilian portfolios, and (3) whether the asset allocation solutions are similar for investors who have benchmarks in Brazilian Reais versus those who have benchmarks in US dollars. This analysis uses already known efficient frontier models that apply Monte Carlo techniques to smooth possible errors in expected returns, that also incorporate exchange rate risks, for each of the asset classes. The simulations incorporate a basket of Brazilian assets and a basket of international assets that best represents the international markets. On average, the majority of Brazilian investors, individuals and institutions, have very small allocations to international assets in their portfolios. The primary reasons may be Home Bias and the historical Brazilian macroeconomic factors such as higher interest rates or regulatory limitations. In contrast to these current allocations, the empirical results demonstrate that there are significant gains to efficiency by adding international assets to the Brazilian investors’ asset allocations. These gains in efficiency are pronounced in all risk profiles from conservative to growth portfolios. Second, the results show that the higher the standard deviation of a portfolio the larger is the international allocation that maximizes the efficiency of the portfolio. Last, a change in the reference currency changes significantly the asset allocation Investors with benchmarks in US dollars require lower allocations to Brazilian asset classes than investors with benchmarks in Reais require in international asset classes.
